Origins
Innovation accounting was introduced by Eric Ries in The Lean Startup (2011) as a direct response to a paradox that every early-stage startup encounters: the metrics that determine whether a business is healthy — revenue, profit, market share — are meaningless when the business is still trying to discover whether it is building something people want.
A pre-revenue startup can run a hundred experiments, learn that its initial assumptions were wrong, and pivot toward a dramatically better model — and traditional accounting will show nothing but losses. Or it can keep building the wrong thing with great operational efficiency, generating clean financial reports while destroying value. Revenue tells you nothing about learning, and learning is the only thing that matters before product-market fit.

The Core Idea
Traditional accounting measures lagging indicators: revenue, profit, costs, and margins. These metrics reflect the past — what happened as a result of decisions already made.
Innovation accounting measures leading indicators: the early signals that predict whether future revenue and retention will materialize. These are the metrics that change before revenue changes, and that tell you whether your current trajectory leads somewhere valuable.
The framework gives a startup the ability to answer a question that traditional metrics cannot: are we making progress? Not “are we busy?” Not “are we shipping features?” But: are the core behaviors that would drive business success actually moving in the right direction as a result of our experiments?
The Three Milestones of Innovation Accounting
Ries structures the framework around three sequential milestones, each building on the previous:
Milestone 1: Establish a Baseline
Before running any experiments, measure your current state with precision. What is your activation rate today? What percentage of new users complete the core action that defines engagement? What is your conversion rate from trial to paid? What is your week-one retention?
These numbers are your baseline. They are almost certainly bad — that is expected. The point is not to start from a good number; the point is to start from a known number. You cannot evaluate whether an experiment worked if you don’t know what you started from.
A startup that skips baseline measurement is not running experiments — it is shipping features and guessing at causality.
Milestone 2: Tune the Engine
With a baseline established, design and run structured experiments aimed at improving specific metrics. Each experiment tests a hypothesis about why a metric is at its current level and what change might move it.
The critical discipline here is one variable at a time. An experiment that changes five things simultaneously — the onboarding flow, the pricing page, the email sequence, the feature set, and the support documentation — produces data that cannot be interpreted. If the metric moves, you don’t know why. If it doesn’t move, you don’t know what failed.
Each iteration in the tuning phase answers: did this change produce a measurable improvement in the leading indicator we targeted? If yes, what does that tell us about our customer and our model? If no, what assumption were we wrong about?
Milestone 3: Pivot or Persevere
After a series of tuning experiments, you have accumulated evidence about whether your current model is improvable. The pivot-or-persevere decision is a structured review of that evidence:
- Are the leading indicators improving as a result of the experiments?
- Is the rate of improvement sufficient to reach a viable business model within a reasonable timeframe and resource envelope?
- Have we exhausted the most plausible hypotheses for why the metric isn’t moving?
If the answers are yes, yes, and not yet — persevere. If the answer to the first question is persistently no despite genuine effort, it is a signal to pivot: not to try one more thing in the same direction, but to change a fundamental assumption about the customer, the problem, or the solution.
What to Measure: Leading Indicators Over Lagging
The power of innovation accounting depends on choosing the right leading indicators. The most commonly used metrics — because they predict future health across most business models — are:

The unifying principle: these metrics change before revenue changes. A cohort with strong Day-30 retention will generate strong LTV months before that LTV shows up on a P&L. A rising activation rate signals a product that is getting clearer before new users can confirm it in aggregate revenue data.
Innovation Accounting vs. Vanity Metrics
Ries’ distinction between actionable metrics and vanity metrics is central to the framework.
Vanity metrics are numbers that feel good but don’t inform decisions. They tend to increase monotonically regardless of what you do — which means they cannot distinguish between a business that is making progress and one that is not.

The test for whether a metric is actionable: could this metric go down? If a metric can only go up — because it’s cumulative, because it’s not normalized, because it counts things rather than rates — it is almost certainly a vanity metric.
Implementing Innovation Accounting
Weekly Metric Reviews
Designate a core set of 3–5 leading indicators as your “engine metrics.” Review them weekly, by cohort where possible, and in the context of which experiments were running during the measurement period. The goal is to build a continuous feedback loop: experiment → measure → interpret → hypothesize → repeat.
The Hypothesis Log
Document every experiment before you run it: what is the hypothesis, what metric will you measure, what result would confirm or disconfirm the hypothesis, and what decision will you make based on each outcome? This forces precision before shipping and creates an institutional memory of what you have learned.
Cohort Analysis
Cohort tracking is essential. Looking at aggregate metrics hides the most important signal: whether new cohorts are performing better than old ones. If your Day-30 retention is 20% for users who joined six months ago and 30% for users who joined last month, you are making progress that aggregate retention cannot show.
Innovation Accounting Beyond Startups
The framework applies wherever a team is running experiments and needs to measure progress toward a goal that traditional financial metrics cannot capture yet. Corporate innovation labs, product teams inside large companies, and nonprofit programs all face versions of the same problem: how do you prove you are making progress before the lagging indicators move?
In these contexts, innovation accounting provides a reporting structure that leadership can evaluate without reverting to premature revenue demands — which typically cause innovation teams to optimize for short-term financial performance at the cost of the learning that would generate long-term value.
Limitations
- Innovation accounting requires the discipline to define metrics before running experiments. Most teams find this uncomfortable and revert to post-hoc metric selection.
- The framework does not tell you which experiments to run — only how to evaluate them. Poor experiment design will produce clean data about the wrong questions.
- It can create a false sense of rigor if the chosen metrics are not genuinely predictive of the business model’s success. Optimizing an activation metric that doesn’t correlate with retention or revenue is a sophisticated way to build the wrong thing.
- The pivot-or-persevere decision is structurally clear but humanly difficult. Teams with emotional attachment to a direction find ways to interpret plateauing metrics as “almost there” indefinitely.
