How to Read (and Negotiate) a Term Sheet

A founder's guide to every clause in a VC term sheet — valuation, liquidation preference, anti-dilution, board control, and what to actually negotiate.

What a Term Sheet Is (and Is Not)

A term sheet is a non-binding letter of intent from an investor that outlines the key economic and governance terms of a proposed investment. It is not a final contract. The actual binding agreements — the Stock Purchase Agreement, Investor Rights Agreement, Voting Agreement, and Right of First Refusal Agreement — come later and are drafted by lawyers based on the term sheet.

Most of a term sheet is non-binding. Two clauses typically are binding: confidentiality (you cannot share the terms with other investors without permission) and exclusivity (sometimes called a “no-shop,” meaning you agree not to solicit other investors for 30–60 days while the deal closes). Read these carefully.

The term sheet has two categories of provisions that matter:

  1. Economic terms — who gets how much money if the company succeeds or exits
  2. Control terms — who gets to make what decisions

Both are negotiable. Neither should be ignored.

The Option Pool Shuffle: Your First Trap

Before you analyze valuation, understand the option pool shuffle — it is the most consistently misunderstood part of a term sheet for first-time founders.

When a VC proposes a pre-money valuation of $10M, they typically also require you to expand your option pool to 15–20% of post-money shares. The critical question: does the option pool expansion come out of pre-money (founders’ dilution) or post-money (investor’s dilution)?

Standard practice is pre-money. This means the option pool expansion dilutes founders before the investment is calculated, reducing the effective price per share the investor pays.

In the middle scenario, you thought you were getting a $10M pre-money valuation, but the effective pre-money is closer to $8.7M because you absorbed the option pool dilution first. This is not fraud — it is standard VC practice. But founders who do not understand it are surprised when they calculate their post-close ownership.

How to negotiate: Ask that the option pool expansion be sized based on a hiring plan, not a round number. If you only need 8% to execute your 18-month plan, do not let the investor require 15%. Every percentage point of unnecessary option pool expansion is founder dilution with no corresponding benefit.

Economic Terms

Pre-Money Valuation

The pre-money valuation is the value placed on your company before the investment. Post-money valuation = pre-money + investment amount.

The investor’s ownership percentage = investment amount / post-money valuation.

A $2M investment at $8M pre-money gives the investor 20% ($2M / $10M post-money).

Valuation is the most negotiated term but not always the most important one. A higher valuation with worse economic terms can be worse than a lower valuation with cleaner terms.

Liquidation Preference

This is often the most economically significant term in a term sheet and the one most founders under-negotiate.

A liquidation preference determines how proceeds are distributed in a sale or dissolution. Preferred shareholders (investors) receive their liquidation preference before common shareholders (founders, employees) receive anything.

The three versions:

1x Non-Participating Preferred (founder-friendly) Investors get back 1x their investment OR convert to common and share pro-rata — whichever is higher. In a $50M exit on $5M invested at 20% ownership:

  • Liquidation path: $5M to investor, $45M to founders
  • Conversion path: $10M to investor (20% of $50M), $40M to founders
  • Investor chooses conversion. Outcome is fair.

1x Participating Preferred (investor-friendly) Investors get 1x their money back AND then participate pro-rata in the remaining proceeds. In the same $50M exit:

  • Investor gets $5M back + 20% of remaining $45M = $14M
  • Founders get $36M instead of $40M
  • The “double dip” is a meaningful value transfer in mid-range exits

2x Participating Preferred (very investor-friendly) Investors get 2x their investment back before participating. In a $50M exit on $5M invested:

  • Investor gets $10M back + 20% of remaining $40M = $18M
  • Founders get $32M instead of $40M

When it matters most: Liquidation preferences matter most in outcomes between 1–3x the post-money valuation — the “mid-range” exits that are actually the most common outcome. In a $200M exit on a $10M investment at 20% ownership, the investor converts to common regardless. But in a $30M exit on a $10M investment, a 2x participating preferred can wipe out most founder proceeds.

What to negotiate: Strongly push back on anything beyond 1x non-participating. If the investor insists on participating preferred, negotiate a “conversion trigger” — above a certain multiple (e.g., 3x), preferred automatically converts to common.

Anti-Dilution Protection

Anti-dilution provisions protect investors if you raise a future round at a lower valuation (a “down round”). They adjust the investor’s conversion price downward so they maintain their effective ownership.

Broad-Based Weighted Average (standard, acceptable) Adjusts the conversion price using a formula that accounts for the size of the down round and the total shares outstanding. Small down rounds cause small adjustments. Fair to both sides.

Full Ratchet (aggressive, avoid) If you raise at any price lower than the original round, the investor’s conversion price adjusts all the way down to the new price — regardless of how small the down round is. A $10M valuation investment followed by a $9M valuation round would reprice all of the prior investor’s shares, severely diluting founders.

Full ratchet anti-dilution is rare in institutional VC deals today but does appear. Reject it or negotiate a cap.

Control Terms

Board Composition

The board has the legal authority to hire and fire the CEO, approve major decisions, and represent shareholders. Board composition is arguably more important than valuation.

A typical seed-stage board: 2 founders + 1 investor. A typical Series A board: 2 founders + 2 investors + 1 independent.

Watch for: Investors requesting board control (majority of seats) before you have any revenue or product-market fit. This is extremely rare and should be declined. Even a 2–2 tied board (equal founders and investors, no independent) creates structural risk — any contentious decision becomes a deadlock.

What to negotiate: Push for a board that preserves founder control in the early stages. Independent director selection is a key negotiation point — founders and investors should jointly agree on the independent director, not unilaterally select them.

Protective Provisions (Veto Rights)

Protective provisions are a list of actions that require investor approval regardless of their ownership percentage. Standard protective provisions are reasonable. Expanded ones can be paralyzing.

Standard (acceptable):

  • Issuing new shares
  • Changing the certificate of incorporation
  • Selling the company
  • Taking on debt above a threshold

Watch for (negotiate these out or limit them):

  • Approval required for hiring/firing executives
  • Approval required for any expenditure above a low threshold (e.g., $25K)
  • Approval required for changing the company’s business plan
  • Approval required for entering new markets or product lines

Protective provisions that require investor approval for operational decisions turn your investors into your managers. Founders who accept aggressive protective provisions end up unable to run their business without a committee vote.

Pro-Rata Rights

Pro-rata rights give investors the right (not obligation) to participate in future rounds to maintain their ownership percentage. Standard and expected — this is how good investors protect their position in successful companies.

Watch for: “Super pro-rata” rights, which give an investor the right to invest more than their pro-rata share in future rounds. Super pro-rata rights reserved by a seed investor can crowd out your Series A lead and complicate future fundraising.

Drag-Along Rights

Drag-along rights allow a specified majority of shareholders to force the remaining shareholders to approve a sale of the company. These protect investors from a blocking minority preventing a legitimate exit.

What is acceptable: Drag-along triggered by a majority of both common and preferred shares — meaning founders must also be part of the approving majority.

Watch for: Drag-along triggered by preferred shareholders alone. This means investors could force a sale that founders oppose if they hold a majority of preferred shares.

Information Rights

Information rights entitle investors to regular financial reporting (monthly/quarterly financials, annual budget, cap table). These are standard, reasonable, and important for maintaining investor relationships.

Watch for: Information rights that require monthly audited financials or highly granular reporting. Audited financials are expensive; require an audit threshold of $25M+ revenue or Series C stage.

What to Negotiate vs. Accept

Not everything in a term sheet is worth a fight. Here is a practical framework:

Negotiating creates friction. Choose your battles. Spend negotiating capital on terms that affect your economics or your ability to run the company. Do not spend it on minor drafting preferences.

Red Flags in a Term Sheet

Walk away or demand significant changes if you see:

  • 2x or higher liquidation preference with participation: This is rare in reputable funds and signals an investor prioritizing downside protection over partnership.
  • Full ratchet anti-dilution: No legitimate reason for this in a balanced term sheet.
  • Investor board majority at seed: If they control the board on day one, they can remove you.
  • Operational veto rights: If they need to approve hires or budgets, you do not have a VC — you have an employer.
  • Broad no-shop with no clear timeline: A no-shop without a defined closing deadline creates indefinite exclusivity.

Always Use a Startup Lawyer

If this is your first term sheet, hire a startup-focused lawyer before you respond. Not a general business attorney — one who works specifically with venture-backed startups and has seen hundreds of term sheets.

The cost ($2,000–$8,000 for a seed round) is immaterial relative to the value of the deal. A good lawyer will identify non-standard terms, flag red flags, and negotiate language you would not know to push back on.

Ask your investor network or accelerator for referrals to startup-focused law firms in your market (e.g., Cooley, Gunderson, Wilson Sonsini in the US; Orrick; or regional equivalents).

Common Myths About Term Sheets

“The valuation is the most important term.” Often false. Economic terms like liquidation preference and anti-dilution can matter more in mid-range outcomes. Board composition can matter more in all outcomes.

“Non-binding means nothing matters yet.” The non-binding sections frame the final documents. Changing a term after a term sheet is signed is possible but difficult and creates friction with the investor.

“VCs will be offended if I negotiate.” Professional investors expect founders to negotiate. What they evaluate is whether the founder is thoughtful and reasonable, not whether they push back. A founder who accepts every term without question signals either naivety or desperation.
